A German manufacturing company wants to take out a business loan to automate part of its production process. The investment could increase capacity, reduce unit costs and improve profitability. From an operational perspective, the proposal looks attractive. However, management must answer another question: could the company continue meeting its financial obligations if sales declined, costs increased or customers paid later than expected?
This question lies at the heart of financial leverage.
Debt is not automatically harmful. Used carefully, it can help companies invest, modernise and expand without requiring shareholders to provide all the necessary capital. When an investment performs well, leverage may also improve the return earned on shareholders’ equity.
The problem is that interest and loan repayments remain due even when business performance weakens. The same leverage that increases returns during a successful period can magnify losses and cash pressure during a downturn.
There is no universal debt-to-equity ratio that separates a financially secure company from a risky one. Managers must assess debt, earnings, working capital and cash flow together. These are among the practical skills covered in a Finance for Non-Financial Managers course, especially for professionals taking on budget, investment or profit-and-loss responsibility.
Financial leverage is the use of borrowed money to finance assets, investments or business growth. The aim is normally to generate an operating return that exceeds the cost of borrowing.
Imagine that a company wants to invest €1 million in new equipment. It could finance the entire investment with shareholders’ equity. Alternatively, it could contribute €400,000 in equity and borrow the remaining €600,000.
The second option uses financial leverage.
If the equipment generates an operating return that comfortably exceeds the interest and other financing costs, the use of debt can increase the return on equity. If the investment underperforms, however, the interest expense does not disappear. The company must continue servicing the debt, putting additional pressure on earnings and liquidity.
Managers should also distinguish between operating risk and financial risk.
Operating risk arises from uncertainty around revenue, prices, costs, productivity and customer demand. Financial risk is the additional pressure created by interest, repayments, loan covenants and refinancing obligations.
A company with unpredictable revenue, narrow margins and high fixed costs may therefore be able to support less debt than a business with stable, recurring cash inflows. Leverage amplifies the company’s underlying performance; it does not repair an unprofitable business model.

Companies use debt financing for many legitimate reasons. A loan might pay for machinery, property, digitalisation, energy-efficiency improvements, acquisitions, seasonal inventory or additional working capital.
Borrowing can help a company pursue an opportunity without waiting until it has accumulated enough retained earnings. It can also allow existing shareholders to maintain ownership rather than bringing in new equity investors.
The appropriate mixture of equity and debt is called a company’s capital structure. An effective capital structure should reflect the stability of earnings, the company’s asset base, its cash-conversion cycle, expected investment needs and exposure to interest-rate changes.
External financing conditions also influence the decision. The Deutsche Bundesbank’s January 2026 Bank Lending Survey reported that German banks tightened credit standards for loans to enterprises during the fourth quarter of 2025. Banks referred to increased credit risk and reduced risk tolerance, while demand for corporate loans was partly driven by financing needs for inventory and working capital.
For German SMEs and Mittelstand companies, this highlights an important principle: obtaining a loan does not necessarily mean that the company can carry it safely.
Suppose a company expects a €1 million investment to produce annual EBIT earnings before interest and tax of €120,000.
If the investment is financed entirely with equity, the simplified pre-tax return on equity is 12%. Now assume that the company provides €400,000 of equity and borrows €600,000 at an annual interest rate of 6%.
The annual interest expense would be €36,000. After deducting interest from EBIT, the company would have €84,000 of profit before tax. Compared with the €400,000 equity investment, this represents a simplified pre-tax return on equity of 21%.
In this successful scenario, financial leverage has increased the shareholders’ return.
Now imagine that weak demand reduces EBIT to €30,000. The debt-free investment remains slightly profitable. The leveraged investment, however, produces a €6,000 loss after interest.
The company must also find cash for principal repayments. These repayments reduce cash but do not appear as an operating expense within EBIT. This is why managers cannot judge debt capacity using profit alone.

No single leverage ratio provides a complete picture. A useful financial analysis combines several ratios and examines their movement over time.
Debt-to-Equity Ratio
The debt-to-equity ratio compares debt with shareholders’ equity:
Debt-to-equity ratio = Total debt ÷ Shareholders’ equity
A result of 1.5 means that the company has €1.50 of debt for every €1 of equity. A rising ratio may indicate increasing dependence on creditors and a smaller equity cushion available to absorb losses.
Definitions must remain consistent. Some analysts include only interest-bearing debt, while others use total liabilities. If equity is very low or negative, the resulting ratio can also become distorted or less meaningful.
Debt Ratio
The debt ratio shows how much of the company’s asset base is financed by liabilities:
Debt ratio = Total liabilities ÷ Total assets
Unlike the debt-to-equity ratio, it compares liabilities with total assets. A rising debt ratio may indicate that creditors are financing a growing proportion of the business.
However, balance-sheet asset values do not always represent the amount of cash that could be recovered during financial distress. Specialist equipment, slow-moving inventory and intangible assets may be worth substantially less in an urgent sale.
Net Debt to EBITDA
Net debt to EBITDA compares the company’s net borrowings with its operating earnings:
Net debt to EBITDA = Interest-bearing debt minus cash ÷ EBITDA
The ratio provides an approximate indication of debt burden relative to earnings before interest, tax, depreciation and amortisation. It is sometimes interpreted as the theoretical number of years required to repay net debt using EBITDA.
That interpretation has limitations. EBITDA is not cash flow. It excludes tax, capital expenditure, interest, loan repayments and changes in working capital. The ratio can also become unreliable when EBITDA is negative, unusually high or highly cyclical.
An IHK Regensburg guide to early crisis indicators includes net debt to EBITDA as an indicative deleveraging period. Any benchmark should nevertheless be treated as a screening tool rather than a universal rule.
Interest Coverage Ratio
The interest coverage ratio, known in Germany as the Zinsdeckungsgrad, measures how comfortably operating profit covers interest:
Interest coverage ratio = EBIT ÷ Interest expense
If EBIT is €200,000 and annual interest is €50,000, the ratio is 4.0. This means operating profit covers the interest expense four times.
A declining ratio can warn managers that the protection available to lenders is weakening. If it falls below 1.0, EBIT is no longer sufficient to cover interest.
The ratio still excludes principal repayments, tax and capital expenditure. A company can therefore report acceptable interest coverage while experiencing serious cash pressure.
Working Capital and Operating Cash Flow
Working capital assesses short-term financial capacity:
Working capital = Current assets − Current liabilities
Receivables and inventory may appear as assets, but they are not always immediately available as cash. If customers pay late or inventory remains unsold, a profitable company may struggle to meet wages, supplier invoices and loan payments.
Managers should monitor operating cash flow, customer payment periods, inventory levels, supplier terms, available credit facilities and upcoming repayments. These measures connect accounting performance with the company’s actual ability to pay its obligations.
Debt becomes excessive when a company cannot comfortably meet its obligations under realistic downside conditions. Warning signs include:
Industry context matters. A business with contracted, recurring revenue may support more debt than a project-based company with unpredictable receipts. Instead of relying on a single “safe” ratio, managers should test a base case, a moderate downside case and a severe but plausible scenario.
A company can report a profit and still run out of cash. Revenue may be recognised before customers pay, while inventory and operating expenses must often be funded earlier. Rapid growth can increase this pressure by creating larger working-capital requirements.
In Germany, inability to meet due payment obligations is a ground for opening insolvency proceedings. Overindebtedness may also be relevant for legal entities under the applicable conditions. The official definitions are available in the German Insolvency Code.
If payment capacity is in doubt, management should obtain qualified legal, tax and restructuring advice immediately.
Debt and leverage are not topics reserved for accountants. Operations managers influence inventory, sales managers negotiate payment terms, procurement teams affect supplier credit, and project managers recommend investments.

Financial leverage can support investment and increase returns, but it also creates obligations that reduce flexibility when performance weakens. Managers should never assess debt using one financial ratio alone.
A sound decision combines debt-to-equity, net debt to EBITDA, interest coverage, working capital, operating cash flow, repayment schedules and downside testing. The objective is not to avoid debt completely. It is to ensure that borrowing supports sustainable growth without creating an unacceptable insolvency risk.
